In the above chart of SMH I have marked the area where the decline started. This area is made up of multiple bars that form a rounding top as opposed to a 1-3 bar top. The significance of this is the multiple bars are going to offer much more supply that can stop an advance cold no matter how good the reversal point looks. Many overlook the prior part of the pattern, only focusing on the reversal side of the equation and the entry. This is the easiest part of the trade, evaluating the prior part of the pattern and monitoring the trade after entry is the most difficult part.If SMH forms a reversal in the area of the prior low, then can trade above that reversal it can be considered as a buying opportunity. But realize first a double bottom that is a retracement of 100% of its prior advance is a weak issue. Second when the retracement from that prior high is a multiple bar top (4 or more) it offers much more supply to limit the advance suggested by the reversal at the prior low. In short one can be successful trading a reversal such as the one I described but make sure you can assess the probabilities as to its quality. Not all reversal patterns are created equally.
